A layer three switch is a switch that has interfaces that can be configured with IP addresses and can run routing protocols like IGRP, OSPF etc. These are layer 3 protocols. It's essentially and switch and router in one.
Layer 3 - IP - is responsible for routing, directing datagrams from one network to another. The network layer may have to break large datagrams, larger than MTU, into smaller packets and host receiving the packet will have to reassemble the fragmented datagram.
